The CPI: Understanding the Consumer Price Index

The Consumer Price Index (CPI) is one of the most important and widely followed economic tools in the world. Its influence ranges from monetary policy decisions to the pocketbook of every citizen. In this blog post, we’ll explore in detail what the CPI is, how it’s calculated, and why it’s so relevant to everyday life.

1. What Is the CPI?


The CPI is an indicator used to measure price changes for a basket of goods most commonly consumed by households in a specific region or country. In short, it is a tool that measures inflation in the economy—that is, it tracks the rise in the cost of living within an economy.

The National Institute of Statistics (INE) is responsible for calculating this indicator in Spain. This allows for more detailed monitoring of the data and, as a result, provides up-to-date information on price changes for the most commonly consumed goods. It is calculated monthly.

2. How is it calculated?


Calculating the CPI involves a series of specific steps:

Selection of the basket of goods and services: A representative sample of the products most commonly consumed by the Spanish population is chosen. This basket is typically updated periodically to reflect changes in consumption patterns.

Price collection: 210,000 product prices are recorded from 29,000 establishments in 177 municipalities across Spain. These products are weighted according to their importance and classified into 12 specific groups. Within these groups, there are 41 subgroups, 92 different classes, and 199 subclasses.

Calculation of sub-indices: To calculate this index, the current prices of the selected products must be multiplied by the quantity of those products produced in the previous year. Next, the prices of those same products from last year must also be multiplied by the quantity of items produced in that same year. Finally, these two results must be divided, and the resulting figure is the CPI.

Base year: To make comparisons over time, a base year is established with a value of 100. Subsequent CPI values are compared to this base year.

3. Why is it important?


The CPI plays a fundamental role in the economy and in everyday life for several reasons:

Measuring inflation: The CPI is the primary tool for measuring inflation in an economy. Governments and central banks use it to make monetary and fiscal policy decisions.

Adjusting wages and pensions: Many employment contracts and pension agreements are linked to inflation as measured by the CPI. If inflation is high, it can lead to increases in wages and pensions to maintain purchasing power.

Financial planning: Consumers use the CPI to plan their spending and adjust their budgets. If inflation is high, it can affect their purchasing power.

Investments and interest rates: Investors and lenders use the CPI as an indicator of economic health and to make decisions about interest rates and other financial matters.

Rents: Most rental agreements include rent increase clauses linked to the CPI, so if this index rises, rent will go up.

4. Does the CPI reflect the cost of living for everyone equally?


Not necessarily. The CPI is based on an average basket of goods and services, so variations in costs can affect different groups of people differently depending on their standard of living or consumption habits.

5. What types of CPI are there?


There are other types of CPI that provide information in different ways due to their nature:

Core CPI: This type excludes the costs of energy and unprocessed foods; therefore, unprocessed products such as meat, vegetables, fruits, and energy products must be subtracted from the overall index.

Harmonized CPI: This indicator is used to compare inflation across different European Union countries by using the prices of a basket of common goods for all 27 member states.

6. What is the relationship between the CPI and GDP?


The CPI and Gross Domestic Product (GDP) are two important economic indicators, but they measure different things. The CPI measures changes in the prices of consumer goods, while GDP measures the value of all goods and services produced in an economy over a given period of time.

The relationship between the two lies in the adjustment from nominal GDP to real GDP. Real GDP takes inflation into account to provide a more accurate measure of actual economic growth, whereas nominal GDP measures only the value of goods and services produced at current prices, without accounting for inflation. Therefore, to make this adjustment, nominal GDP must be divided by the CPI to obtain real GDP.
